Abstract
Previous studies on denomination structures rely heavily on number theory rather than economic models, and hence the effects of redenomination on social welfare or price level cannot be analyzed. In this paper, we set up parameterized random matching models of money, a general equilibrium model for money, to explore the effects of redenomination and optimal denomination structures. Our results show that if the redenomination ratio is properly chosen, redenomination enhances social welfare by reducing the carrying-cost of too many small denominations. In addition, redenomination plays a role in reducing general price levels. If not, say small denomination being valuable in transaction is removed, however, redenomination deteriorates social welfare by distorting real allocations. As regards optimal denominations, our results imply that in terms of social welfare, the denomination structure (1,5,10) adopted in Korea and Japan is inferior to the structure (1, 2, 5, 10) adopted in U.S., Canada and European Union.
