Abstract

This study applies the decomposition framework of Beason and Schreindorfer (2022) to the KOSPI200 index and options market to identify which segments of the return distribution drive the equity risk premium in Korea. Using KOSPI200 data from 2004 to 2023, we compute the contribution of each monthly return interval to the overall premium. More than 60% of the equity risk premium originates from large downside risks (returns below -10%), with roughly 40% arising from the -30% to -10% interval, a pattern consistent with S&P500, DAX, and FTSE markets. In contrast to these markets, however, the KOSPI200 shows a sizeable contribution(about 40%) from compensation for upside return uncertainty. Furthermore, the -10% to +5% interval yields a negative contribution, indicating that investors effectively pay rather than receive compensation in moderate return states. These patterns may reflect lottery-like behavior, generational heterogeneity in risk aversion, or omitted risk factors such as volatility risk. Robustness checks using post-2007 samples and the prolonged “BOXPI” stagnation period (2011~2019) confirm that the results are not sample-specific. Overall, the study reveals distinctive state-dependent features of the Korean equity risk premium and highlights meaningful differences from major international markets.
