Abstract
[Purpose]This study was conducted from a different perspective than the previous empirical analysis of the relationship between firm size and effective tax rate. Previous studies pursued “all or nothing” conclusions about the political cost hypothesis and the political power hypothesis by estimating only one relationship measure. In contrast, this study applied the multi-level model proposed by Hoffman (2015) to longitudinal data to analyze the relationship between firm size and effective tax rate when the heterogeneities of individual firms that are not observed are reflected. In addition, this study proposed to subdivide the relationship between business size and effective tax rate into the relationship between business size and effective tax rate within a firm and the relationship between firm size and effective tax rate between firms. This is because managers are more interested in the former relationship and tax authorities are more interested in the latter relationship. [Methodology]This study applied the multil-evel model presented by Hoffman(2015) to the longitudinal data of firm size and effective tax rate of 514 firms measured at least 10 times from 1998 to 2020. In the multi-level model, within-firm and between-firm variations in firm size were input as fixed effects, and random effects representing the heterogeneities of individual firms that are not observed were included in the intercept and slope. [Findings]As a result of estimating the relationship between firm size and effective tax rate by subdividing it into the relationship between firm size and effective tax rate within a company and the relationship between firm size and effective tax rate between companies, the former relationship is 1.2406(p=0.040), which is a positive (+) effect, and the latter relationship was 0.5631(p=0.012), which also appeared to have a positive(+) effect. These results support the political cost hypothesis for within-firm and between-firm size effects. The relationship between firm size and effective tax rate was estimated for the 514 sample firms by predicting the slope random effects. As a result of analyzing the frequency table and histogram of the estimation results, 236 companies(45.92%) of the 514 sample companies had a negative(-) effect, while 278 companies(54.08%) of the 514 sample companies had a positive(+) effect. These results suggest that the previous studies on the relationship between firm size and effective tax rate are meaningless when the heterogeneities of individual firms that are not observed are reflected. [Implications]This study suggests that our understanding of the relationship between firm size and effective tax rate can be improved if we subdivides changes in firm size into intra-firm and inter-firm changes, and considers the random effect of individual firm heterogeneities.
