Abstract
This study examines the effect of corporate life cycle on audit hours and audit fees. Corporate life cycle is one of important factors to be considered in planning and implementing operating and investing decisions along with competitive strategies. The reason is that the business strategy to pursue to be successful and the business risk associated with the strategy vary with corporate life cycle. Thus, it will be helpful for auditors to make audit plans and scope by understanding the corporate life cycle of their clients and the corresponding business risk. In addition, we investigate whether auditors take into account audit risk varying with firm life cycle, and adjust their audit hours and price the audit risk in audit fees. We classify firm life cycle into three categories-growth stage, maturity stage and decline stage, and analyze 4,889 firm-years over the 2003-2008 periods. Empirical results are summarized as follow: First, auditors put more audit effort when firms are either in growth or decline stages on its life cycle compared to mature stages. This implies that auditors explicitly recognize audit risk varying with corporate life cycle. Second, auditors ask higher audit fees when clients are in growth stage due to the incremental audit risk from high competitiveness and unstable business environments of the firms. On the other hand, there is no distinctive difference in audit fees between mature and decline stages. Third, the positive relationship between audit hours and audit risk is attenuated at growth stage. This may be due to the fact that auditors already put too much effort when clients are at growth stage even if there is an increase in audit risk associated with the uncertainty at growth stage. However, highly leveraged firms at growth stage are considered relatively less risky since auditors view high debt-to-equity ratio as unavoidable to growth firms and thus make less audit effort. On the other hand, higher debt ratio at decline stage signals the increase in uncertainty to auditors and strengthens the positive relation between audit hour and audit risk. Fourth, the positive relation between audit fee and audit risk is attenuated in both growth and decline stages when we use debt-to-equity ratio and loss firms as proxy for audit risk. In particular, we find high debt-to-equity ratio at growth stage is viewed as the appropriate financial structure to auditors, lowering audit fees whereas loss at decline stage does not require auditors to increase audit fees. This indicates that the high financial leverage may signal audit risk at decline stage, not at growth stage. It appears that auditors consider clients’ corporate life cycle in planning audit hours and determining audit fees. The contribution of this paper has three folds. First, this study extends the effect of firm life cycle on audit hours and audit fees. We find that auditors consider clients’ business circumstances and strategies when they allocate economic resources (i.e., audit hours) and demand compensation for the effort. Second, the results of this study prove that auditors spend audit hours varying with corporate life cycle. This is in line with the direction of the new ISA which requires auditors to make strategic audit plans and implement those plans efficiently in accordance with clients’ specific circumstances. Third, we added corporate life cycle as one of determinants of audit hours and fees. Prior literature only considered growth as a determinant of audit hours and fees, but we replace the growth variable by the comprehensive measure, corporate life cycle, considering both business maturity and decline. This allows us to test the effect of corporate life cycle on audit hours and fees and its differential effect on the relation between audit hours/fees and audit risk.
