Abstract

Cross-border externalities are wide spread in financial markets due to the multinational banking sectors that command major market power in varieties of financial markets. This paper examines the equilibrium conditions for financial market stability considering the strong cross-border externalities in financial markets. Based on a model analysis focusing on the different types of strategic aspects of policy efforts to promote financial stability, we demonstrate that countries with low loan monitoring efficiency are more likely to have incentives to free ride other countries’ policy efforts due to the strategic substitutability of the policy efforts. If countries show relatively high financial efficiency with low monitoring costs, policy efforts have the property of strategic complementarity.
